D2 doesn't have any problems with DirectX 9; besides, DirectX cannot be installed or downgraded anyway.

Do you have proper drivers for both the motherboard chipset and the graphics card?

Do other games work properly?

Did you run dxdiag?

It sounds like it could be your video card.

To see if your video card works with directdraw, go to Start --> Run and type dxdiag. Then go to the Display tab, and click the "Test DirectDraw" button.

I say set fire to your computer. The EXACT same thing just happened to me the day the latest version of directx came out (a few weeks, maybe a month or two ago.. not sure anymore). My video card worked fine and i played d2 on that machine for years. Then that directx came out and BAM. No more video modes. Blizzard says that it's not actually happening, and that diablo works fine on my computer, so if I were you I wouldn't even bother with those idiots.

From what I've been able to gleen from my outdated techno-weenie knowledge, it seems that when Directx 9.1 (I think 9.1 was the latest..) came out, it didn't fit with quite a few video cards floating around out there. Try finding a different, preferrably more up-to-date, driver for your current video card. This might be able to repair your compatibility problems.

If, as is the case with my machine, you can't get ahold of a newer, more compatible driver, don't forget: You can always set fire to your stupid, butt-faced, jerk, meanie, gdrlkuadsl;kj computer.. *head pops*

EDIT: Apparently, if it turns out yo uneed to buy a brand new video card altogether, there's a link to a place to buy them hidden in my message. I sure do love passive, sneak-advertising! (Seriously, pricewatch.com is your best bet for a new video card)

I made the experience that the video card drivers get corrupt from time to time. A few weeks ago, I couldn't set up a vertical frequency of more than 60 Hz, for example, and even upgrading to the latest version didn't help. I threw out the gfx card driver, so it got reinstalled after the next reboot, and everything worked fine again. Just ensure you have the latest driver at hand before doing that.

See Control panel -> system -> device manager or something like that - I don't know the translation.
